fix sepm sql database

We have a sepm server (mr4 mp1 - 4.0.4014.26) running on a virtual server 2008 x64 attached to sql 2005 that is on another server.
sepm server not displaying the correct info
symptoms:
sepm dashboard does not show any info on clients. Clients are checking in and updating but no other info
The agentinfo folder fills up with dats and they are not put into the database
On the dashboard of the sepm it shows all the clients - Not Reporting Status.   

From what I have read it seems like the database is not processing the data correctly or not processing at all as I have tons of dat files
What do i need to do to fix the issue?

Clarification

So you have installed the SEPM to a Windows Server 2008 computer with SQL 2008 installed. But the SEPM is using a remote SQL 2005 database. Also to be clear the users are not getting any errors when attempting to connect to the SEPM.

You should be able to post Application logs from Application viewer, Source would be MSSQLSERVER. Please post it here to help Grant.

The problem should be from the SQL client folder not being properly recognized by the installer.
Re-run the config wizard and point the SQL client folder to C:\Program Files (x86)\Microsoft SQL Server\90\90\Tools\Binn
