This issue has been solved. See solution.

Is it absolutely necissary to Install MSSQL2005 on the same server as Recovery Solutions or can I point it to another PC with a MSSQL2005 Database?

It can be external

HI Qwerty,
No, the SQL Database can be off-box (and you'll probably get better performance).  Keep in mind the SQL should be "close" to the RS itself, i.e in the same datacenter, not across a WAN.  Your DBAs may complain about some of the permissions RS needs to create the database (the NS Application Identity needs "SA" priveleges or nearly as high during the initial creation, and the "XP_CMDSHELL" option needs to be enabled during the DB creation (this is configurable in the SQL 2005 Surface Area Configuration tool, and disabled once the install is complete).

Thanks,
Kyle
